This is exactly what I have. The only difference is that I used both an illegal copy and an illegal Installation CD of Windows XP. I found this post through Google. www.pcreview.co.uk/forums/thread-767188.php

Well, I only know 1 solution.
Starts with an R.
So you basically cannot get on at all, the setup CD keeps failing?
Another solution is probably to get a new windows CD
One final solution I am considering is getting the setup files off of my cd and give you the serial. I really am not worried about the serial though, since it is also illegal after googling it.

This happened to me years back: I can't remember my solution, but I still have that computer up and running, so I'm assuming I just formatted to NTFS and tried again (it may have taken a different Setup CD).
Edit out the part on the illegitimacy of your XP CD. It's not relevant and it may get the topic prematurely closed as warez-discussion.

Guy at computer store couldn't help me because it was Illegal. Maybe it's an important detail.

If it's the same exact problem as somebody had with a legitimate copy of XP, then the fact that yours is pirated is irrelevant. Most .iso's you'll find when looking to pirate windows are pretty legit, and the situation doesn't at all strike me as malicious modification to the copy.
If you're looking to reformat, see if you can boot back into the XP Setup CD and start over again. Either that, or use a gparted live CD or USB to manage your partitions.

I can't boot from CD anymore. And what is Gparted?

Gparted is a program that allows one to basically manage the partitions of your drive(s). The program has the functionality to create, move, resize, and Format partitions into different file systems.
Gparted Live is basically a Linux distro you can boot into in order to recover your partitions, and can be put on a CD or USB drive.
Try to boot into the XP CD again, pressing the keyboard button that opens a boot menu (often F12) instead of waiting for a prompt.
If that doesn't work, did you visit the Resolutions on the Microsoft Support page? It mentions a few things about your system's memory and the Catroot2 directory not being deleted correctly.
